In context I think your interpretation is the intended one. "You can't beat me in a test of strength" makes more sense coming from Batou than, "I'm better than you." I see. In any other context I'd guess that the character would have some hidden agenda, but everyone could clearly see that Batou wasn't his usual self.

Zaitzev is a boxing instructor for recruits with standard-issue military prosthetics. Batou is going to have stronger and faster muscles, so Zaitzev must beat him in skill and experience. As for why the android smiled at the start, I think it's a basic programming thing. If people seem grumpy, smile to make their day a little better. If people seem focused, be professional to meet them on their own turf, and so on.
